Dividends are typically paid from company earnings. If a company pays more in dividends than it earned, then the dividend might become unsustainable - hardly an ideal situation. Comparing dividend payments to a company's net profit after tax is a simple way of reality-checking whether a dividend is sustainable. Looking at the data, we can see that 57% of Highwoods Properties's profits were paid out as dividends in the last 12 months. A payout ratio above 50% generally implies a business is reaching maturity, although it is still possible to reinvest in the business or increase the dividend over time.

Another important check we do is to see if the free cash flow generated is sufficient to pay the dividend. Highwoods Properties paid out 56% of its cash flow as dividends last year, which is within a reasonable range for the average corporation. With EBIT of 2.69 times its interest expense, Highwoods Properties's interest cover is starting to look a bit thin. High debt and weak interest cover are not a great combo, and we would be cautious of relying on this company's dividend while these metrics persist. That said, Highwoods Properties is in the real estate business, which is typically able to sustain much higher levels of debt, relative to other industries.

Dividend Volatility

Why take the risk of a dividend getting cut, unless there's a good chance of bigger dividends in future? Strong earnings per share (EPS) growth might encourage our interest in the company despite fluctuating dividends, which is why it's great to see Highwoods Properties has grown its earnings per share at 25% per annum over the past five years. With recent, rapid earnings per share growth and a payout ratio of 57%, this business looks like an interesting prospect if earnings are reinvested effectively.
