Returns At Federal Signal (NYSE:FSS) Are On The Way Up

·3 min read

Finding a business that has the potential to grow substantially is not easy, but it is possible if we look at a few key financial metrics. Firstly, we'd want to identify a growing return on capital employed (ROCE) and then alongside that, an ever-increasing base of capital employed. Put simply, these types of businesses are compounding machines, meaning they are continually reinvesting their earnings at ever-higher rates of return. So when we looked at Federal Signal (NYSE:FSS) and its trend of ROCE, we really liked what we saw.

What Is Return On Capital Employed (ROCE)?

If you haven't worked with ROCE before, it measures the 'return' (pre-tax profit) a company generates from capital employed in its business. Analysts use this formula to calculate it for Federal Signal:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.11 = US$141m ÷ (US$1.5b - US$181m) (Based on the trailing twelve months to September 2022).

Therefore, Federal Signal has an ROCE of 11%. By itself that's a normal return on capital and it's in line with the industry's average returns of 11%.
