Jefferies' Owen Bennett takes a look at the tobacco sector Tuesday, writing that the spookiest factor is the unknown, as the industry transitions into the tobacco of the future. Bennett writes that the new model should at least match the growth of the past: From fiscal 2008 to fiscal 2016, organic ebit growth averaged 5.4% for the sector, and he writes that conservative base-case assumptions for reduced risk products (RRP) put growth around 5.5% through 2026. As for specific companies, he believes that Philip Morris (PM) and British American Tobacco (BTI) will be the outperformers.
British American Tobacco (BATS.L) forecast revenue from its "next generation products" to double to more than 1 billion pounds next year as it sells vapour devices in more markets. Although still tiny compared to traditional cigarettes, the vapour business should break even by the end of 2018 and deliver "substantial profit" by 2022, BAT said ahead of briefings for analysts and investors, helping to send its shares up 2 percent. Makers of vapour devices and many scientists say they are less harmful than smoking cigarettes, but long-term studies do not yet exist.

Winston-Salem-based Reynolds American, which is owned by British American Tobacco , and other cigarette makers including Richmond, Va.-based Altria will soon begin running a series of court-mandated corrective advertisements on television and newspapers to send the message that smoking kills and that they intentionally made cigarettes more addictive. According to the Wall Street Journal, companies including Reynolds and Altria (MO) are planning to spend millions of dollars on the advertisements to settle a lawsuit brought nearly two decades ago by the U.S. Department of Justice over misleading statements the industry made about cigarettes and their health effects.

Philip Morris will avoid the problems faced by companies who have built their future on the U.S. market.
