Monday Tee Up: Labor (The Fed's Other Job)

In the typically strong month of April, the stock market laid an egg -- with most of the major indices posting minimal returns, and the small- and mid-cap stocks losing minor ground. The S&P 500 rose 1.5%, the Nasdaq was flat, and the Nasdaq 100 gained 0.5%. The Dow Jones Industrial Average was the big winner, up 2.5%. The S&P MidCap 400 fell 0.80% and the Russell 2000 dropped 1.8%, thanks to heavy exposure to small- and mid-sized banks.

Stocks were mostly higher in volatile trading on Thursday morning, led by the Energy and Consumer Discretionary sectors. GDP data was stronger than expected. In its advance estimate, the Commerce Department said that the U.S. economy expanded at a 2.9% annualized rate in 4Q, above the Bloomberg consensus forecast of 2.6% though down from 3.2% growth in 3Q. The Dow was flat, the S&P rose 0.3%, and the Nasdaq rose 0.7%. Crude oil rose nearly 2% to $81.50 per barrel, while gold fell $17 to $1926 per ounce.

The U.S. economy generated 223,000 new jobs in December, ahead of the consensus expectations and in line with our forecast of 220,000. The unemployment rate declined slightly to a cycle-low 3.5%. Average hourly earnings increased nine cents month-to-month and are now 4.6% higher year-over-year (down 50 basis points month-to-month). Revisions to the jobs totals in the two prior months subtracted 28,000 jobs from the economy. In December, jobs gains occurred in leisure and hospitality, healthcare, and construction. Industries notably absent from the outsize-jobs-gains list during the month include technology, financial and professional services. The employment report, though lower month-over-month (as November's jobs gains were revised to 264,000), suggests that the consumer segment of the economy may remain on a growth track for the next few months, despite the impact of the Federal Reserve rate hikes, the Russian invasion of Ukraine, and low consumer-confidence readings. The news on the inflation front was also positive, as wage growth slowed. Stock futures have switched from red to green since the report was released, this on hopes that the Federal Reserve may be able to steer the economy toward a soft landing.

There's an old saying about the stock market: "The mid-December lows are the only free lunch on Wall Street." In addition, December is strong historically. Unfortunately, the current market is not following the script. Indeed, you can throw all the studies in the trash during a bear market.

The U.S. economy generated a solid 261,000 new jobs in October, ahead of the consensus expectations and above our forecast of 200,000. The unemployment rate ticked higher to 3.7%. Average hourly earnings increased 12 cents month-to-month and are now 4.7% higher year-over-year, and down 30 basis points month-to-month. Revisions to the jobs totals in the two prior months added 29,000 jobs to the economy. In October, jobs gains occurred in leisure and hospitality, professional and business services, healthcare, manufacturing, and social assistance. The retail and construction industries were relatively steady in terms of employment. This morning's employment report, though lower month-over-month (as September's jobs gains were increased to 315,000), suggests that the consumer segment of the economy is likely to remain on a growth track for the next quarter or two -- despite the impact of the Federal Reserve rate hikes, the Russian invasion of Ukraine, and high prices at the gas pump (and almost everywhere else as well). There was good news on the inflation front, as wage growth slowed a bit. Stock futures have been volatile since the report was released, but as of this writing remain positive as the employment report did not signal a white-hot employment environment. Treasury yields are higher as well.

On Friday morning, investors will be focused on the Labor Department's October employment report. The current Reuters consensus calls for the addition of 200,000 payroll jobs, down from 263,000 in September, and a slightly higher unemployment rate of 3.6%. Stocks fell sharply on Thursday amid continued concerns about rate hikes and a potential recession, a day after Fed Chairman Powell said that rates at the end of the cycle could be higher than previously expected. The Dow fell 0.46%, the S&P 1.06%, and the Nasdaq 1.73%. Crude oil fell more than 2% to $88 per barrel, while gold fell $18 to $1632 per ounce.

Monday Tee-Up: No Summer Doldrums on Wall Street

Stocks have struggled this year, with the S&P 500 now down over 12% (excluding dividends) so far in 2022. But not every stock has tumbled. Our analysts have been working through earnings season and have come across several stocks in Argus coverage that have approached target prices. We set target prices through our valuation framework, which includes analysis of historical multiples, peer multiples, and future dividends and cash flows. After adjusting the models for the latest earnings and dividend information -- most of which has been good -- here are some of the stocks for which we have raised target prices over the past month. All of the following stocks are rated BUY at Argus.

Market Slumps as Earnings Roll On

Treasury bond yields have been rising in recent weeks on concerns over stubbornly high inflation. Corporate bond yields meanwhile have risen, but not as rapidly as Treasury yields, as investors remain optimistic about the potential for lower default rates. As a result, spreads between corporate and Treasury bond yields have continued to narrow. The spread between AAA-rated corporate bonds and 10-year government bonds in March was 111 basis points, below the 35-year average of 124 bps and down 20 bps from February. The gap between the government 10-year bond yield and a BAA-rated bond (still investment grade) in March was 197 basis points, below the historical average spread of 232 bps and down about 10 bps from February. We watch these spreads closely for several reasons. From an asset-allocation standpoint, tight corporate bond spreads signal that prices are above historical fair value, and we may look to under-weight the segment in our model portfolios. From a broad-market standpoint, the changes in the spreads offer clues to the bond market's view of corporate financial strength, which appears to be improving given the narrowing spreads. This is important as the economy approaches a period of slower growth.

Stocks rallied on a strong GDP report on Thursday morning, recovering from a late-day selloff on Wednesday after the Fed's policy statement and comments from Fed Chair Jerome Powell. The Commerce Department said that the U.S. economy expanded at a 6.9% annual rate in 4Q21, up from 2.3% growth in the third quarter and well above the Reuters consensus forecast of 5.5% growth. GDP also rose 5.7% for the full year after declining 3.4% in 2020. The Dow rose 1.3%, the S&P 500 1.0%, and the Nasdaq 0.8%. Crude oil fell to $87 per barrel, while gold fell $35 to $1795 per ounce.

The Commerce Department said that the U.S. economy expanded at a 6.5% annualized rate in 2Q, up from the prior quarter but well below the consensus forecast of 8.4%. On the employment front, first-time jobless claims fell to 400,000 for the week ended July 24, but exceeded the consensus of 380,000. Continuing claims rose slightly to 3.27 million from 3.18 million a week earlier. The Dow rose 0.44%, the S&P 0.42%, and the Nasdaq 0.11%. Crude oil rose to $73.50 per barrel, while gold rose $29 to $1828 per ounce.

The IMF is now forecasting global economic growth of 6.0% in 2021, as the world recovers from the impact of COVID-19 (which resulted in a global GDP contraction of 4.7% in 2020). Growth in 2022 is estimated at 4.4%. These are certainly outlier rates: Recent global growth rates include 2.9% in 2019, 3.6% in 2018 and 3.7% in 2017, as well as 3.1%-3.2% growth rates in 2015 and 2016. Those rates in 2015-2016 were perceived as low, but nothing compares to 2020. Looking out to 2021-2022, the IMF expects that emerging markets will grow at the fastest rates and is expecting a GDP increase of 6.0% in 2021 for these countries. Advanced economies are not expected to grow as fast, as the IMF is expecting a gain of 5.1% this year. India is expected to be the top grower, at 12.5%; China is expected to grow 8.4%. There are certainly risks to these forecasts. Several European countries have returned to recession. COVID-19 cases are soaring in India. The Japanese 10-year Treasury bond continues to yield 0%. Still, the general direction is higher.

However, continuing claims rose to 3.69 million from 3.653 million and topped the consensus estimate. The data came ahead of the government's April employment report on Friday morning. The Reuters consensus calls for the addition of 978,000 new payroll jobs after an increase of 916,000 in March. The Dow rose 0.93%, the S&P 0.82%, and the Nasdaq 0.37%. Crude oil fell 1% to $65 per barrel, while gold rose $31 to $1815 per ounce.

The major indices fell on Friday morning amid continued volatility in heavily shorted stocks and new COVID-19 vaccine trial results from Johnson & Johnson. J&J said that its vaccine candidate was 66% effective in preventing the spread of the virus globally (72% in the U.S.), well below the high bar set by the Pfizer/BioNTech and Moderna vaccines. However, the lower efficacy may reflect the increased prevalence of new variants of the virus during the J&J trial. On the positive side, J&J said that the vaccine was 85% effective in preventing severe cases of the disease 28 days after vaccination and 100% effective in preventing hospitalization. The Dow fell 1.3%, the S&P 1.3%, and the Nasdaq 1.2%. Crude oil traded near $53 per barrel, while gold rose $20 to $1861 per ounce.

On the employment front, the Labor Department said that initial claims for state unemployment benefits fell to 751,000 for the week ended October 24, down from 791,000 a week earlier and below the Bloomberg consensus forecast of 770,000. The Dow rose 0.4%, the S&P 1.0%, and the Nasdaq 1.5%. Crude oil fell more than 3% to $36 per barrel, while gold fell $8 to $1872 per ounce.
