Famous Brands (JSE:FBR) Is Increasing Its Dividend To ZAR2.33

Famous Brands Limited's (JSE:FBR) dividend will be increasing from last year's payment of the same period to ZAR2.33 on 10th of July. This takes the annual payment to 7.5% of the current stock price, which is about average for the industry.

Famous Brands' Payment Has Solid Earnings Coverage

Unless the payments are sustainable, the dividend yield doesn't mean too much. Prior to this announcement, Famous Brands was quite comfortably covering its dividend with earnings and it was paying more than 75% of its free cash flow to shareholders. The company is clearly earning enough to pay this type of dividend, but it is definitely focused on returning cash to shareholders, rather than growing the business.

Over the next year, EPS could expand by 89.1% if recent trends continue. If the dividend continues along recent trends, we estimate the payout ratio will be 36%, which is in the range that makes us comfortable with the sustainability of the dividend.

Dividend Volatility

The company's dividend history has been marked by instability, with at least one cut in the last 10 years. Since 2013, the dividend has gone from ZAR2.00 total annually to ZAR4.66. This implies that the company grew its distributions at a yearly rate of about 8.8% over that duration. A reasonable rate of dividend growth is good to see, but we're wary that the dividend history is not as solid as we'd like, having been cut at least once.

The Dividend Looks Likely To Grow

Given that the dividend has been cut in the past, we need to check if earnings are growing and if that might lead to stronger dividends in the future. It's encouraging to see that Famous Brands has been growing its earnings per share at 89% a year over the past five years. The company's earnings per share has grown rapidly in recent years, and it has a good balance between reinvesting and paying dividends to shareholders, so we think that Famous Brands could prove to be a strong dividend payer.

Our Thoughts On Famous Brands' Dividend

Overall, we always like to see the dividend being raised, but we don't think Famous Brands will make a great income stock. The low payout ratio is a redeeming feature, but generally we are not too happy with the payments Famous Brands has been making. We would probably look elsewhere for an income investment.

Market movements attest to how highly valued a consistent dividend policy is compared to one which is more unpredictable.
