Here's Why Acuity Brands (NYSE:AYI) Can Manage Its Debt Responsibly

When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Acuity Brands, Inc. (NYSE:AYI) makes use of debt. But is this debt a concern to shareholders?

When Is Debt Dangerous?

Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, plenty of companies use debt to fund growth, without any negative consequences. How Much Debt Does Acuity Brands Carry?

The chart below, which you can click on for greater detail, shows that Acuity Brands had US$356.6m in debt in May 2019; about the same as the year before. However, because it has a cash reserve of US$333.7m, its net debt is less, at about US$22.9m.

How Strong Is Acuity Brands's Balance Sheet?

According to the last reported balance sheet, Acuity Brands had liabilities of US$631.0m due within 12 months, and liabilities of US$605.2m due beyond 12 months. On the other hand, it had cash of US$333.7m and US$586.0m worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$316.5m.

Of course, Acuity Brands has a market capitalization of US$4.78b, so these liabilities are probably manageable. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. But either way, Acuity Brands has virtually no net debt, so it's fair to say it does not have a heavy debt load!

In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).

With debt at a measly 0.041 times EBITDA and EBIT covering interest a whopping 13.6 times, it's clear that Acuity Brands is not a desperate borrower. Indeed relative to its earnings its debt load seems light as a feather. But the other side of the story is that Acuity Brands saw its EBIT decline by 3.9% over the last year. If earnings continue to decline at that rate the company may have increasing difficulty managing its debt load. The balance sheet is clearly the area to focus on when you are analysing debt. But it is future earnings, more than anything, that will determine Acuity Brands's ability to maintain a healthy balance sheet going forward. Finally, a company can only pay off debt with cold hard cash, not accounting profits. So it's worth checking how much of that EBIT is backed by free cash flow. Over the most recent three years, Acuity Brands recorded free cash flow worth 63% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This cold hard cash means it can reduce its debt when it wants to.

Our View

Happily, Acuity Brands's impressive interest cover implies it has the upper hand on its debt. But, on a more sombre note, we are a little concerned by its EBIT growth rate. When we consider the range of factors above, it looks like Acuity Brands is pretty sensible with its use of debt. While that brings some risk, it can also enhance returns for shareholders.
