Importantly, this is far from a perfect measure, because companies differ significantly within the same industry classification. That’s what I like to see. I usually take a closer look when a company has a better ROE than industry peers. For example you might check if insiders are buying shares.

The Importance Of Debt To Return On Equity

Most companies need money — from somewhere — to grow their profits. That cash can come from retained earnings, issuing new shares (equity), or debt. In the first two cases, the ROE will capture this use of capital to grow. In the latter case, the use of debt will improve the returns, but will not change the equity. In this manner the use of debt will boost ROE, even though the core economics of the business stay the same.

Combining LGI Homes’s Debt And Its 25% Return On Equity

While LGI Homes does have some debt, with debt to equity of just 0.98, we wouldn’t say debt is excessive. The combination of modest debt and a very impressive ROE does suggest that the business is high quality. Conservative use of debt to boost returns is usually a good move for shareholders, though it does leave the company more exposed to interest rate rises.

It is important to consider other factors, such as future profit growth — and how much investment is required going forward.
