Small- and mid-cap stocks (SMID) have underperformed large-caps over the past 12 months, but may be in a better position to generate market-beating returns going forward. SMID companies tend to focus on domestic markets, so their businesses could be less disrupted by the fallout from global events. As well, the prices of SMID stocks generally are lower than the prices of large-caps. As well, there are long stretches in the record books when SMID stocks have outperformed large-caps. That said, SMID stocks can be risky. The standard deviation for monthly returns was 5.7% for SMID stocks over a 2003-2021 test period, versus 4.3% for large-caps. Still, despite the risks, diversified investors look to have exposure to small- and mid-caps based on the long-term performance record.

The stock market finally saw a little reversion to the mean on Friday, as the most-loved stock and industry was whacked. Nvidia (NVDA) fell 5.5%, its worst day since May 2023. This followed huge advances of 95% since January 3 and 130% since October 2023. Over six days (ending March 7), the shares rose more than 19%. At Friday's intraday high, NVDA hit $974 and then was slammed down to $865 by 1:35 pm.

Why the recent deviation in performance? Several reasons, including changes in the make-up of the economy, growth in intangible assets, and the current level of interest rates. Each month we take a close look at an aspect of sector investing. This month, we are examining growth and valuation. Investors hunting for stocks that reasonably balance long-term growth prospects and current value characteristics might want to look at companies in the Financial Services, Communication Services, and Healthcare sectors. These are among the industry groups that are currently selling for PEGY ratios -- (price/earnings)/(growth+yield) -- that are at or below the S&P 500's ratio of 2.4. To generate the PEGY ratios, we use the P/E ratio for each sector based on forward earnings for the numerator. For the denominator, we average the growth rates for the past five years, along with two years of forward estimates -- this in order to achieve a less-volatile earnings growth-rate trend. We then we add the current yield to approximate total return. As an example, the current S&P 500 P/E ratio is 20, the current yield is 1.6%, and the forecast five-year growth rate is 7.1%. The formula is 20/(1.6+7.1) = 2.4. Premium-valued sectors with low growth rates include Consumer Staples and Basic Materials. Based on our analysis of growth rates and valuations, along with other factors, we have established our current over-weight sectors as Technology, Financial Services, Consumer Discretionary, and Communication Services. Our under-weight sectors are Energy and Consumer Staples. Our Market-Weight sectors are Healthcare, Consumer Staples, Utilities, Real Estate, and Basic Materials.
